Anyone managed to get Grim Fandango working correctly under XP? It seemed to be flawless until I access the menu. When I exit back to the game there is no sound & it gets stuck (but does not lock as I can get back to the menu) when manny is supposed to say something.

Have you tried applying Win95 and Win98 compatibility modes?
Just played through the entire thing perfectly without a problem on my XP machine (except for a problem at the End of the World that was fixed with the patch). Your OS is hosed. Wipe and reload.

Compat mode turned out to be as useless as ever and the patch didn't help.
If my OS is stuffed, why would this be the only symptom?

Try turning hardware acceleration off, also try windowed display.
Create a string value in
"HKEY_LOCAL_MACHINE\SOFTWARE\LucasArts Entertainment Company LLC\Grim Fandango\v1.0".
Call it good_times and set it to true. Then choose dibsection windowed display when in Grim.
